According to a paper presented at a central bank research conference, the Fed’s actions in increasing or decreasing its holdings of Treasury and mortgage bonds have a significant impact on the economy. These actions, collectively known as quantitative easing (QE), aim to shape the economy by altering interest rates.
The Fed’s purchases of Treasury and mortgage bonds have skyrocketed over the years, with holdings reaching around $9 trillion by the summer of 2022. This surge in purchases, particularly in mortgage bonds, has raised concerns about the effectiveness of these asset purchases. Some economists and central bankers have questioned the value of these actions due to the challenges in measuring their impact.
The paper presented at the conference revealed some interesting insights into the impact of the Fed’s mortgage buying. It noted that both banks and the Fed contributed to a significant reduction in the mortgage spread, leading to a substantial increase in mortgage originations. This increase, amounting to around $3 trillion, had a notable effect on consumer spending and residential investment.
As the Fed now pursues quantitative tightening (QT), it has started to shrink its bond holdings to around $7.3 trillion. Despite this reduction, Fed mortgage holdings still total $2.3 trillion. QT involves allowing bonds to mature without replacement and has been implemented alongside a previous process of rate hikes. It is expected to continue even if the Fed decides to lower rates.
However, the Fed’s QT process has faced challenges, primarily due to the sluggish state of the housing market and high borrowing costs. This environment has slowed down mortgage creation, thereby impeding the Fed’s ability to reduce its mortgage bond holdings effectively. Some experts believe that the Fed may need to resort to active sales of mortgage bonds to achieve its goal of holding mainly Treasury bonds.
